I fixed my issue. The XCLIENT command wasn't checked in the allowed commands setting. See this thread for exact details.

I've just noticed this same issue, all gmail is getting rejected - "503 Bad sequence of commands". I looked at the same settings you suggested disabling, but I've got no external scripts enabled, so I'm not sure what it is.
Any suggestions?

Running win 2008 server, ME v7.08

FYI - I was able to get the manually installed x64 services running under the IME_* accounts and not the system account. I was eventually able to get x64 working on my system so I can't tell you if it was due to running the new x64 services, or if it was simply because I re-installed the newer version that fixed it.
